This means "create a folder called Folder1 in directory Folder2 and
put the contents of http://server/svn/dumptest/trunk in it".
Naturally, trunk contains Folder2 with an svn:externals to trunk
which contains Folder2 which contains an svn:externals to trunk which
contains Folder2....

You want

Folder1 http://server/svn/dumptest/trunk/Folder1

as your svn:externals
