Delete TortoiseOverlays.dll and the problem goes away. This was an
accidental mistake and was not done purposely for testing but it may
help point us in the right direction. Of course this does break some
other functionality.

That sounds rather unlikely. I am not a coder on the project, but
AFAIK TortoiseOverlays.dll is simply there to provide the icon
overlays for multiple version control systems (TSVN, TCVS, TortoiseHG,
...). It is WC agnostic so it has no need to access anything in the
working copy by itself. What makes you think the problem is within
TortoiseOverlays.dll?
