Since I'm talking about a functional/behavioural change in the progress
dialog, I consider this statement as not made. You didn't seriously expect
an Aero dialog with perfectly aligned controls and eye soothing colours as a
mockup, did you?

And changing the size of a dialog without user interaction is bad UI

Who or what is changing the size of the dialog? The dialogs size would
remain the same. True, if an error occurs, the lower part of the dialog
would turn into a panel with text instead of a listbox. If you consider this
too "jumpy", so be it. A good default proportion between list and error
panel would have to be determined, but that's why I suggest the splitter in
between.
