I have the same problem when reverting changes inside the
TortoiseMerge file viewer. (Started with 1.5.7)

TortoiseMerge shows the reversion properly with newlines, but when
closing TortoiseMerge then the result is one single line.

If starting TortoiseMerge again to verify the changes, then
TortoiseMerge file viewer shows that there are newlines. But the
result remains one single line when closing TortoiseMerge.

I have also tried that TortoiseMerge suddenly is no longer comparing
against the actual working-copy file, but some old cached version of
the file.

I'm using Tortoise SVN 1.5.7 and VisualSVN 1.6.1
