Yes. Once you use an 1.4 client, the working copy is updated and can't
be read anymore by older clients. That also means that the overlays
don't work anymore (as any other command that need the working copy).

Doing that simply tells the shell that it won't get overlay information
for a short time (until cleanup has finsihed or until the cache has
restartet) - and it simply shows you "versioned" for every file as the
overlay.

Just wait a while (e.g. until you ran "update" on all of your working
copies) until all the working copies are converted to the new format.
Then the overlays should work again with the cache too.
(they won't work correctly even if you use "shell" - you just won't
notice it if e.g. a modified file still shows "normal" as the overlay).
