OK, this bug should now be fixed; see cmpilato's last commit.

'svn diff' and 'svn merge' are no longer causing the server to
generate huge <resource-walk> trees anymore; only 'svn switch'
requires that.

cmpilato reports that running 'svn diff -rX:Y' went from about 40
seconds, to about 2 seconds. :-)
