I have the same problem with icon overlay for folders. Everything was working properly until Winmerge was updated from version 2.12.2 to 2.12.4. Uninstalling the new version of Winmerge and going back to 2.12.2 did not fix the problem. My guess is that the installation of Winmerge 2.12.4 overwrote some system files that TortoiseSVN use and broke the icon overlay. I was using TortoiseSVN 1.7.6. Upgrading it to 1.7.7 did not fix the problem.
My working copy is located in C:\folder1\folder2.
