Externals confused for versioned files

I've had a look around and seen some issues with externals reported, but nothing like this.

I recently moved to 1.7.4 from 1.6.10

The old working copies were svn cleaned - no issues found.
Then I installed TortoiseSVN 1.7.4 and ran the working copy upgrade.

But now the upgraded working copies, which include some externals, fail on a SVN update:

Error The file from <svn source url> cannot overwrite the existing versioned item at <working copy location>

The svn source url is specified as '^/xxx/trunk/yyy' and the working copy location as 'xxx/yyy'

If I check out a fresh working copy the externals work fine. (That may be considered a 'workaround' but negates the point of having a working copy upgrade option.)
